Whether you are a newcomer or a seasoned player in the forex market, it's crucial to understand the STP trading model. You'll notice that even slightly more reputable forex brokers emphasize the advantages of this model on their platforms. For experienced traders, selecting an investment platform naturally leads to choosing an STP model forex platform because it's currently the best and most widely used trading model. With that said, what exactly does the STP model entail?
No matter if you're a novice or a veteran in the forex market, you'll likely notice a common trend: slightly more legitimate forex brokers often highlight the advantages of the STP model on their platforms. For seasoned traders, when choosing an investment platform, opting for an STP model forex platform is a natural choice because it's currently the most preferred and widely adopted trading model. Having said that, what does the STP model actually mean?
What is Forex Order Execution?
Forex platforms operate under various models such as MM, STP, and ECN. However, since retail forex investors typically trade smaller volumes, many orders aren't directly matched to the market; instead, the platform acts as the counterparty to your trades. For instance, if an investor trades only a fraction of a standard lot, these orders may not find matching orders in the market, and the platform absorbs them. Platform order execution depends on the trader's volume and profitability. If you trade large volumes, the platform may route your orders to the market through liquidity providers for execution. Likewise, if you're profitable, the platform may also route your orders to the market. Platforms pay liquidity providers based on the volume of orders routed.
STP Trading Model, which stands for straight-through processing, means sending all forex client orders directly to the real forex market for execution without passing them through a dealing desk. The advantage of this model is that orders can avoid unnecessary delays.
Some STP brokers have only one liquidity provider, while others have several. Each liquidity provider offers different bid/ask prices. The broker selects the best price for the trade. The more liquidity providers there are, the better the liquidity, and thus, the smoother the order execution.
Traders using an STP platform can see real-time market prices and execute orders immediately without the platform's intervention. This is the essence of straight-through processing (STP).
After understanding the STP model, let's examine its pros and cons:
The biggest advantage of the STP model is that brokers don't interfere with traders' transactions, thus significantly protecting investors' interests. In this model, traders' orders are executed directly in the market, ensuring fairness in forex trading participation. However, the drawback is that during periods of intense market volatility, exchange rate fluctuations may be significant, potentially resulting in unexecuted orders.
Advantages of the STP Model:
Ensures Fund Security: In the STP model, each client's fund flow goes directly to clearing banks like Bank of America, JPMorgan Chase, or Citibank. Since brokers don't interfere with client orders, this model maximizes fund security, a significant advantage compared to counterparty platforms.
Lower Trading Costs: As transactions go directly to international bank clearing, without involving intermediaries, operating costs are minimal. Due to bank consortium quoting, floating spreads are adopted. The average spread for EUR/USD is 2 pips per standard lot; gold averages 13 pips, and US crude oil averages 25 pips.
Understanding and Supporting Client Profitability:
Support for Client Profitability: Another advantage of the STP model compared to counterparty platforms is supporting client profitability. Since the platform itself doesn't countertrade with clients, there's no conflict of interest; profits and losses are solely determined by the market. For skilled traders, a reliable STP platform is essential.
Support for Diverse Profit-Making Strategies: A genuine STP trading platform must offer clients access to all trading methods and strategies. If a platform claims to operate under the STP model but restricts clients from scalping or other short-term strategies, it likely isn't a genuine STP forex platform.
